In online purchasing, customers may return products due to dissatisfaction with the quality of the product, and receive a refund based on the return policy, which is determined by online distributors. Online distributors can offer generous policies to attract more customers, but at the cost of reducing total profits. In this paper, the effect of the pricing and quality of complementary products (products sold together with other items) in online selling under the return policy is investigated. For this purpose, a mathematical model is developed to obtain optimal values for selling price, refund amount, and quality of products. Based on analytical results, a solution algorithm is proposed to solve the numerical examples and perform sensitivity analysis. Findings reveal that, while increasing the sensitivity of demand with respect to the refund amount, the price, quality, and refund on returned products should be increased. In addition, the online distributor should increase the quality of products when customers are more sensitive to the quality of products. Among other results, the selling price is shown to be negatively affected by demand elasticity with respect to price. In this situation, the online distributor should reduce the quality level and the refund amount for returned products to avoid a sharp decline in profit. In addition, when the quality cost is high, the price and quality should be decreased and the refund amount unchanged.

We study the spillover effects of the online reviews of other covisited products on the purchases of a focal product using clickstream data from a large retailer. The proposed spillover effects are moderated by (a) whether the related (covisited) products are complementary or substitutive, (b) the choice of media channel (mobile or personal computer (PC)) used, (c) whether the related products are from the same or a different brand, (d) consumer experience, and (e) the variance of the review ratings. To identify complementary and substitutive products, we develop supervised machine-learning models based on product characteristics, such as product category and brand, and novel text-based similarity measures. We train and validate the machine-learning models using product pair labels from Amazon Mechanical Turk. Our results show that the mean rating of substitutive (complementary) products has a negative (positive) effect on purchasing of the focal product. Interestingly, the magnitude of the spillover effects of the mean ratings of covisited (substitutive and complementary) products is significantly larger than the effects on the focal product, especially for complementary products. The spillover effect of ratings is stronger for consumers who use mobile devices versus PCs. We find the negative effect of the mean ratings of substitutive products across different brands on purchasing of a focal product to be significantly higher than within the same brand. Lastly, the effect of the mean ratings is stronger for less experienced consumers and for ratings with lower variance. We discuss implications on leveraging the spillover effect of the online product reviews of related products to encourage online purchases.

AbstractInteraction effect across complementary products plays an important role in characterizing the optimal inventory policy. The inventory levels of complementary products are interrelated due to interaction between demand streams. In this paper, we consider a periodic review base-stock policy in the presence of two complementary products with interrelated demands and joint replenishment. Demands are modeled by a Poisson process and any unmet demand is lost. Demands can be in sets of one unit of each or jointly. If an arrival demand requests two products jointly and one of the products is not in stock, then the whole demand is lost. We aim to investigate how this interrelated demand phenomenon influences the optimal base-stock levels and the period length of a periodic review policy. We utilize the renewal reward theorem to derive the explicit expression of the expected profit rate in the system. The goal is to determine the optimal period length and the base-stock levels such that the expected profit rate is maximized. Enumeration and approximation algorithms are employed to find the optimal and near-optimal solutions, respectively. The approximation algorithm is based on a scenario with independent demand processes which results in an explicit expression for the long-run profit per time unit and leads to analytical solutions for optimal policies. Our numerical results reveal that the solutions obtained by the approximation algorithm are close to optimal solutions. Numerical experiences show that the maximum profit in the system is achieved if the proportion of customers with jointly demand increases. Moreover, the interaction effect between demand processes has a significant impact on the control policy performance when the units lost sales and unit holding costs are high, and the demand rare is low.

Motivated by recent antitrust cases in markets with zero-pricing, we develop a leverage theory of tying in two-sided markets. In the presence of the nonnegative price constraint, the Chicago school critique of tie-ins fails to hold. In the independent products case, tying provides a mechanism to circumvent the constraint in the tied market without inviting aggressive responses by the rival firm. In the complementary products case, the “price squeeze” mechanism cannot be used to extract surplus from the more efficient rival firm without tying. We identify conditions under which tying in two-sided markets is profitable and explore its welfare implications. (JEL D42, K21, L12, L41)
